Chapter 4: Determination of Income and Employment Chapter 4: Income

This chapter explains how the equilibrium level of national income and employment is determined in the short run using the Keynesian framework, focusing on aggregate demand, aggregate supply, and the multiplier mechanism.

1. Aggregate Demand and Its Components 1. Aggregate Demand और इसके Components

Goal:उद्देश्य: Define Aggregate Demand and its four components, and explain the consumption and saving functions with their parameters.

Aggregate Demand (AD) refers to the total value of final goods and services that all sectors of the economy plan to buy at a given level of income during a period [NCERT p.56]. In a simple two-sector model, it consists of: Aggregate Demand (AD) का मतलब final goods and services की उस total value से है जिसे अर्थव्यवस्था के सभी sectors एक निश्चित income level पर एक साल में खरीदने की योजना बनाते हैं [NCERT p.56]।

$$AD = C + I$$

The Consumption FunctionConsumption Function (उपभोग फलन)

The consumption function shows the functional relationship between consumption and national income [NCERT p.54]: Consumption function, consumption

$$C = \bar{C} + cY$$
💡 Deep Dive: Ex-Ante vs Ex-Post Variables Deep Dive: Ex-Ante vs Ex-Post Variables

In macroeconomics, we must distinguish between planned and actual values of variables: Macroeconomics

  • Ex-Ante VariablesEx-Ante Variables: The planned or intended values of variables (like consumption, savings, or investment) that households and firms plan to undertake at the start of a period [NCERT p.57]. All Keynesian equilibrium analysis is based on ex-ante planned variables.
  • Ex-Post VariablesEx-Post Variables: The actual or realized values of variables as measured at the end of the year in national accounts [NCERT p.57]. In ex-post terms, actual saving ($S_{post}$) is always identically equal to actual investment ($I_{post}$) due to accounting definitions. Ex-post accounting के अनुसार, actual savings ($S$) हमेशा actual investment ($I$) के बराबर होती है।

The Saving FunctionSaving Function (बचत फलन)

Savings ($S$) is the part of national income that is not consumed ($S = Y - C$) [NCERT p.55]. Deriving saving function from consumption function: Savings ($S$) national income

$$S = Y - (\bar{C} + cY)$$ $$S = -\bar{C} + (1 - c)Y$$

Where $(1 - c)$ represents the Marginal Propensity to Save (MPS) ($s$), which is the fraction of additional income saved. Since $MPC + MPS = 1$, we have $s = 1 - c$ [NCERT p.55].

(Formula) $$APS = \frac{S}{Y}$$ $$MPS = \frac{\Delta S}{\Delta Y}$$

⚠️ Common Mistake:⚠️ सामान्य गलती: Thinking $APC + MPC = 1$. This is incorrect! The correct relationships are: $APC + APS = 1$ and $MPC + MPS = 1$. Average parameters sum to 1, and marginal parameters sum to 1 separately.
Checkpoint Quiz

2. Determination of Income in Two-Sector Model 2.

Explain the two approaches to determine equilibrium income ($AD = AS$ and $S = I$) and detail inventory adjustment mechanisms. Equilibrium income निर्धारित करने के दो तरीकों ($AD = AS$ और $S = I$) को समझाना और inventory adjustment की प्रक्रिया बताना।

In a two-sector model, the product market is in equilibrium when planned output/Aggregate Supply ($Y$ or $AS$) equals planned Aggregate Demand ($AD$) [NCERT p.56]: Two-sector model में, product market तब equilibrium में होता है जब planned output/Aggregate Supply ($Y$ या $AS$) planned Aggregate Demand ($AD$) के बराबर हो जाता है [NCERT p.56]:

$$Y = AD$$ $$Y = C + I$$

Since National Income ($Y$) is either consumed ($C$) or saved ($S$), we can write $AS = C + S$. Thus, at equilibrium: चूँकि National Income ($Y$) को या तो consume ($C$) किया जाता है या save ($S$), इसलिए हम $AS = C + S$ लिख सकते हैं। अतः equilibrium पर:

$$C + S = C + I$$ $$S = I$$

This shows the two equivalent approaches for equilibrium: the AD-AS Approach and the Saving-Investment (S-I) Approach. Saving-Investment (S-I) Approach

(Inventory Mechanics)

When planned $AD$ is not equal to planned output ($Y$), automatic adjustments occur through inventory changes to restore equilibrium [NCERT p.57]:

Flowchart: Inventory Adjustment Mechanism (AD ≠ Y) Flowchart: Inventory Adjustment Mechanism (AD ≠ Y)
Case A: AD > Y Case A: AD > Y
Planned Spending > Planned Output Planned Spending > Planned Output
Unplanned Depletion of Inventories (Stock falls) Inventories
Firms increase Production and Hire more Labor
Case B: AD < Y Case B: AD < Y
Planned Spending < Planned Output Planned Spending < Planned Output
Unplanned Accumulation of Inventories (Stock rises) Inventories
Firms cut Production and Lay off Workers
Believing that ex-post (actual) savings and investment are always equal only at equilibrium. Actually, actual savings ($S$) is always equal to actual investment ($I$) at ALL levels of income due to unplanned inventory accumulation/depletion. It is only the planned (ex-ante) savings and investment that are equal only at the equilibrium level of income [NCERT p.57].
Checkpoint Quiz

3. Equilibrium Income in the Short Run & Multiplier 3. Short Run में Equilibrium Income और Multiplier

Goal:उद्देश्य: Explain the graphical representation of equilibrium using the 45-degree line, explain the multiplier mechanism, and provide mathematical solved examples.

In the short run, we assume the price level is fixed and aggregate supply is perfectly elastic due to excess capacity [NCERT pp.56-57]. The equilibrium is determined entirely by planned Aggregate Demand. This is graphically represented using the 45-degree line, which represents Aggregate Supply ($Y = AS$) because at every point on this line, output equals expenditure [NCERT p.59].

The Multiplier MechanismMultiplier Mechanism (गुणक प्रक्रिया)

The Investment Multiplier (k) measures the ratio of change in national income ($\Delta Y$) to the initial change in investment ($\Delta I$) [NCERT p.62]: Investment Multiplier (k) (निवेश गुणक) शुरुआती निवेश में बदलाव ($\Delta I$) के कारण national income में होने वाले बदलाव ($\Delta Y$) के अनुपात को नापता है [NCERT p.62]:

$$k = \frac{\Delta Y}{\Delta I} = \frac{1}{1 - MPC} = \frac{1}{MPS}$$

The multiplier mechanism works round-by-round because one person's expenditure is another person's income. When investment increases by $\Delta I$: Multiplier mechanism

  1. In Round 1, income rises by $\Delta Y = \Delta I$ due to increased spending.
  2. In Round 2, households consume a fraction of this income, spending $MPC \cdot \Delta I$. This becomes income for others.
  3. In Round 3, income rises again by $MPC \cdot (MPC \cdot \Delta I) = MPC^2 \cdot \Delta I$.

This infinite chain of income generation forms a geometric progression [NCERT p.62]:

$$\Delta Y = \Delta I [1 + MPC + MPC^2 + MPC^3 + \dots]$$ $$\Delta Y = \Delta I \left( \frac{1}{1 - MPC} \right)$$
💡 Deep Dive: The Paradox of Thrift Deep Dive: Paradox of Thrift

The Paradox of Thrift is a Keynesian concept stating that if everyone in the economy plans to save more, the total savings in the economy may actually fall or remain unchanged [NCERT p.62].

(Reasoning): When everyone saves more, planned consumption falls. This reduces Aggregate Demand ($AD$). As demand falls, output and national income ($Y$) decrease. At a lower level of income, even with a higher propensity to save, the total savings ($S = s \cdot Y$) remains the same or decreases because the income base itself has shrunk [NCERT p.62].

Example 1: Basic EquilibriumExample 1: Basic Equilibrium
In a two-sector economy, autonomous consumption ($ar{C}$) is ₹500, autonomous investment ($I$) is ₹1,000, and Marginal Propensity to Save ($MPS$) is 0.2. Calculate: (a) Equilibrium Income ($Y$), and (b) Consumption at equilibrium. एक two-sector economy में, autonomous consumption ($ar{C}$) ₹500 है, autonomous investment ($I$) ₹1,000 है, और MPS 0.2 है।

Solution:हल:
1. Find MPC ($c$): Since $MPS = 0.2$, we have $MPC = 1 - MPS = 1 - 0.2 = 0.8$.MPC
2. Equilibrium condition: $Y = C + I \Rightarrow Y = \bar{C} + cY + I$.Equilibrium condition: $Y = C + I \Rightarrow Y = ar{C} + cY + I$।
3. Substitute values: $Y = 500 + 0.8Y + 1000$.मान रखें: $Y = 500 + 0.8Y + 1000$।
$$Y - 0.8Y = 1500$$ $$0.2Y = 1500 \Rightarrow Y = \frac{1500}{0.2} = ₹7,500$$ 4. Consumption level: $C = \bar{C} + cY = 500 + 0.8(7500) = 500 + 6000 = ₹6,500$.Consumption स्तर: $C = ar{C} + cY = 500 + 0.8(7500) = 500 + 6000 = ₹6,500$।
Example 2: Investment ShiftExample 2: Investment Shift
If MPC is 0.75, calculate the increase in investment required to increase national income by ₹6,000.

Solution:हल:
1. Calculate multiplier ($k$):Multiplier ($k$)
$$k = \frac{1}{1 - MPC} = \frac{1}{1 - 0.75} = \frac{1}{0.25} = 4$$ 2. Use formula $k = \frac{\Delta Y}{\Delta I}$: Here $\Delta Y = 6000$, $k = 4$.सूत्र $k = rac{\Delta Y}{\Delta I}$ का उपयोग करें: यहाँ $\Delta Y = 6000$, $k = 4$।
$$4 = \frac{6000}{\Delta I} \Rightarrow \Delta I = \frac{6000}{4} = ₹1,500$$ 3. Thus, investment must be increased by ₹1,500.
Example 3: Saving EquilibriumExample 3: Saving Equilibrium
If saving function is $S = -200 + 0.4Y$ and autonomous investment ($I$) is ₹800. Find: (a) Equilibrium Income, and (b) Consumption level. यदि saving function $S = -200 + 0.4Y$ है और autonomous investment ($I$) ₹800 है।

Solution:हल:
1. Equilibrium condition: $S = I$.Equilibrium condition: $S = I$।
2. Equate saving and investment: $-200 + 0.4Y = 800$.
$$0.4Y = 800 + 200$$ $$0.4Y = 1000 \Rightarrow Y = \frac{1000}{0.4} = ₹2,500$$ 3. Consumption level: $C = Y - S$. Since $S = I = 800$ at equilibrium, $C = 2500 - 800 = ₹1,700$.Consumption स्तर: $C = Y - S$। चूँकि equilibrium पर $S = I = 800$ है, $C = 2500 - 800 = ₹1,700$।
Example 4: Autonomous Consumption and MPCExample 4: Autonomous Consumption and MPC
Given $C = 100 + 0.8Y$. Find saving ($S$) and APC at income ($Y$) = ₹1,000.

Solution:हल:
1. Consumption at $Y = 1000$: $C = 100 + 0.8(1000) = 100 + 800 = ₹900$.Income $Y = 1000$ पर consumption: $C = 100 + 0.8(1000) = 100 + 800 = ₹900$।
2. Saving: $S = Y - C = 1000 - 900 = ₹100$.बचत: $S = Y - C = 1000 - 900 = ₹100$।
3. APC calculation: $APC = C/Y = 900/1000 = 0.90$.APC की गणना: $APC = C/Y = 900/1000 = 0.90$।
Example 5: APS at EquilibriumExample 5: APS at Equilibrium
At an income level of ₹5,000, consumption is ₹4,200. Calculate APS.

Solution:हल:
1. Calculate savings: $S = Y - C = 5000 - 4200 = ₹800$.बचत: $S = Y - C = 5000 - 4200 = ₹800$।
2. Calculate APS: $APS = S/Y = 800/5000 = 0.16$.APS: $APS = S/Y = 800/5000 = 0.16$।
Example 6: Multiplier from MPSExample 6: Multiplier from MPS

Solution:हल:
1. Calculate multiplier: $k = 1/MPS = 1/0.10 = 10$.Multiplier: $k = 1/MPS = 1/0.10 = 10$।
2. Calculate income change: $\Delta Y = k \cdot \Delta I = 10 \cdot 800 = ₹8,000$.Income में वृद्धि: $\Delta Y = k \cdot \Delta I = 10 \cdot 800 = ₹8,000$।
Example 7: Marginal propensity valuesExample 7: Marginal propensity values
Given MPC is three times MPS. Find the investment multiplier.

Solution:हल:
1. Since $MPC + MPS = 1$ and $MPC = 3 \cdot MPS$:चूँकि $MPC + MPS = 1$ और $MPC = 3 \cdot MPS$:
$$3 \cdot MPS + MPS = 1 \Rightarrow 4 \cdot MPS = 1 \Rightarrow MPS = 0.25$$ 2. Calculate multiplier: $k = 1/MPS = 1/0.25 = 4$.Multiplier: $k = 1/MPS = 1/0.25 = 4$।
Example 8: Consumption Change CalculationExample 8: Consumption Change Calculation
If MPC is 0.80 and investment increases by ₹500, calculate the change in consumption.

Solution:हल:
1. Find multiplier: $k = 1/(1-0.8) = 5$.Multiplier: $k = 1/(1-0.8) = 5$।
2. Find income change: $\Delta Y = k \cdot \Delta I = 5 \cdot 500 = ₹2,500$.Income में वृद्धि: $\Delta Y = k \cdot \Delta I = 5 \cdot 500 = ₹2,500$।
3. Find consumption change: $\Delta C = MPC \cdot \Delta Y = 0.80 \cdot 2500 = ₹2,000$.Consumption में वृद्धि: $\Delta C = MPC \cdot \Delta Y = 0.80 \cdot 2500 = ₹2,000$।
Example 9: Initial Deposit and Credit (Concept Linkageage)Example 9: Initial Deposit and Credit (Concept Linkage)
In a system with an investment multiplier of 5, if autonomous spending rises by ₹400, what is the change in savings at equilibrium?

Solution:हल:
1. At equilibrium, savings equals investment ($S=I$), so $\Delta S = \Delta I$ at equilibrium.Equilibrium पर बचत हमेशा निवेश के बराबर होती है ($S=I$), इसलिए $\Delta S = \Delta I$।
2. Since $\Delta I = 400$, the increase in saving $\Delta S$ at equilibrium must be exactly ₹400. (The multiplier raises income to ₹2,000, and $MPS = 1/5 = 0.2$, so $\Delta S = 0.2 \cdot 2000 = ₹400$).
Example 10: Derived Autonomous InvestmentExample 10: Derived Autonomous Investment
An economy is in equilibrium. The income is ₹10,000. Autonomous consumption ($ar{C}$) is ₹800 and MPS is 0.3. Find the autonomous investment level.

Solution:हल:
1. Find MPC: $c = 1 - MPS = 1 - 0.3 = 0.7$.MPC: $c = 1 - MPS = 1 - 0.3 = 0.7$।
2. Equilibrium condition: $Y = C + I \Rightarrow Y = \bar{C} + cY + I$.Equilibrium condition: $Y = C + I \Rightarrow Y = ar{C} + cY + I$।
3. Substitute values: $10000 = 800 + 0.7(10000) + I$.मान रखें: $10000 = 800 + 0.7(10000) + I$।
$$10000 = 800 + 7000 + I$$ $$10000 = 7800 + I \Rightarrow I = 10000 - 7800 = ₹2,200$$ 4. Autonomous investment level is ₹2,200.Autonomous investment
Using $k = 1/MPC$ for multiplier calculations. The correct formulas are $k = 1/MPS$ or $k = 1/(1 - MPC)$. A higher MPC yields a larger multiplier, whereas a higher MPS yields a smaller multiplier.

However, Keynes showed that macroeconomic equilibrium can occur at underemployment levels (below full employment) where resources are idle [NCERT p.63].

💡 Deep Dive: Inflationary vs Deflationary Gap Deep Dive: Inflationary vs Deflationary Gap

These gaps represent the deviation of aggregate demand from the required demand to maintain full employment equilibrium:

  • Inflationary GapInflationary Gap (स्फीति अंतराल): It is the vertical distance by which the actual Aggregate Demand curve lies above the full-employment AD curve. Since physical output cannot increase beyond full employment, this gap leads to rise in general prices without any rise in output [NCERT p.65].
  • Deflationary GapDeflationary Gap (अवस्फीति अंतराल): It is the vertical distance by which the actual Aggregate Demand curve lies below the full-employment AD curve. It measures the deficient demand, leading to involuntary unemployment of resources and under-utilization of capacity [NCERT p.64].
Confusing Deficient Demand with Involuntary Unemployment. Deficient demand is the economic condition (the shortfall of AD), while involuntary unemployment is its visual consequence in the labor market (people wanting to work but not finding jobs) [NCERT pp.63-64].

Q1. What is marginal propensity to consume? How is it related to marginal propensity to save?
Marginal Propensity to Consume (MPC) is the ratio of change in consumption expenditure ($\Delta C$) to change in total income ($\Delta Y$) [NCERT p.54]: Marginal Propensity to Consume (MPC) [NCERT p.54]: $$MPC = \frac{\Delta C}{\Delta Y}$$ Relationship to MPS: Since additional income is either consumed or saved ($\Delta Y = \Delta C + \Delta S$), dividing both sides by $\Delta Y$ gives: MPS से संबंध: चूँकि अतिरिक्त आय को या तो consume किया जाता है या save ($\Delta Y = \Delta C + \Delta S$), दोनों पक्षों को $\Delta Y$ से विभाजित करने पर: $$\frac{\Delta Y}{\Delta Y} = \frac{\Delta C}{\Delta Y} + \frac{\Delta S}{\Delta Y}$$ $$1 = MPC + MPS \Rightarrow MPC = 1 - MPS \text{ or } MPS = 1 - MPC$$ This shows they are inversely related: a higher propensity to consume implies a lower propensity to save.
Q2. What is the difference between ex ante investment and ex post investment?
The difference between ex ante and ex post investment is [NCERT p.57]: Ex ante
  • Ex-Ante InvestmentEx-Ante Investment: The planned or intended investment expenditure that firms plan to make during a year based on market expectations. It is the core variable in determining equilibrium.
  • Ex-Post InvestmentEx-Post Investment: The actual or realized investment in the economy during a year. It includes both planned investment and unplanned changes in inventory ($I_{post} = I_{planned} + \text{unplanned inventory}$).
Q3. What is the ‘paradox of thrift’? Explain.
The paradox of thrift states that if all people in an economy decide to save a larger part of their income, the aggregate savings in the economy will not increase; instead, it may fall or remain unchanged [NCERT p.62].

Explanation
1. An increase in savings propensity means consumption propensity ($MPC$) falls.
2. This leads to a decline in Aggregate Demand ($AD$).
3. Consequently, producers cut production due to unsold inventory, leading to a fall in national income ($Y$).
4. Since $S = s \cdot Y$, the reduction in $Y$ offsets the increase in $s$, leaving total savings unchanged or lower [NCERT p.62].
Q4. What is the investment multiplier? How is it related to marginal propensity to consume?
The investment multiplier (k) is the ratio of change in national income ($\Delta Y$) to the initial change in autonomous investment ($\Delta I$) [NCERT p.62]: Investment multiplier (k) (निवेश गुणक) शुरुआती निवेश में बदलाव ($\Delta I$) के कारण national income में होने वाले बदलाव ($\Delta Y$) का अनुपात है [NCERT p.62]: $$k = \frac{\Delta Y}{\Delta I}$$ Relationship to MPC: The multiplier is directly related to the Marginal Propensity to Consume ($c$): MPC से संबंध: Multiplier का Marginal Propensity to Consume ($c$) से सीधा संबंध होता है: $$k = \frac{1}{1 - MPC}$$ This shows that a higher MPC leads to a larger multiplier because people spend a larger part of their additional income, generating higher subsequent rounds of income for others [NCERT p.62].
Q5. Explain the concept of inflationary gap. What are the fiscal measures to correct it?
The inflationary gap is the excess of planned Aggregate Demand over Aggregate Supply at the full employment level of income [NCERT p.65]. It measures the excess demand and leads to demand-pull inflation because output cannot rise beyond full employment.

Fiscal Measures to Correct itठीक करने के लिए राजकोषीय (Fiscal) उपाय:
The government reduces its expenditure on public works, directly reducing aggregate demand.
2. Increase Taxes (T)Taxes में वृद्धि: Increasing direct taxes reduces households' disposable income ($Y_d = Y - T$), leading to a fall in consumption demand ($C$) [NCERT p.57].Direct taxes
Q6. What is deficient demand? Explain the role of Bank Rate in correcting it.
Deficient Demand is a situation where planned Aggregate Demand is less than Aggregate Supply at the full employment level of income [NCERT p.63]. It leads to a deflationary gap, unsold stocks, production cuts, and involuntary unemployment.

Role of Bank RateBank Rate
1. Bank Rate is the rate at which the central bank lends long-term funds to commercial banks.Bank Rate
2. To correct deficient demand, the central bank lowers the Bank Rate.
3. This makes borrowing cheaper for commercial banks, encouraging them to lower their lending rates for consumers and businesses.
4. Cheaper loans encourage consumers to buy durable goods and firms to invest, raising Aggregate Demand and correcting the deficient demand.

CBSE Solved Previous Years Questions (PYQs) CBSE Board

Q1. What is 'Involuntary Unemployment'? How does it differ from 'Voluntary Unemployment'? CBSE 2024
Involuntary Unemployment refers to a situation where people who are able and willing to work at the prevailing wage rate cannot find work [NCERT p.63]. It is considered unemployment in economic analysis.

Voluntary Unemployment, on the other hand, is a situation where people choose to remain unemployed because they are not willing to work at the prevailing wage rate (e.g. idle by choice) [NCERT p.63]. It is not included in the labor force estimation.
Q2. An economy is in equilibrium. Find autonomous consumption if National Income is ₹12,000, MPC is 0.8, and Autonomous Investment is ₹1,200. CBSE 2024
Given: National Income ($Y$) = ₹12,000, MPC ($c$) = 0.8, Autonomous Investment ($I$) = ₹1,200. Let Autonomous Consumption be $\bar{C}$. दिया गया है: National Income ($Y$) = ₹12,000, MPC ($c$) = 0.8, Autonomous Investment ($I$) = ₹1,200।

Equilibrium conditionEquilibrium condition:
$$Y = C + I \Rightarrow Y = \bar{C} + cY + I$$ Substitute the given values into the equation: दिए गए मानों को समीकरण में रखें: $$12,000 = \bar{C} + 0.8(12,000) + 1,200$$ $$12,000 = \bar{C} + 9,600 + 1,200$$ $$12,000 = \bar{C} + 10,800$$ $$\bar{C} = 12,000 - 10,800 = ₹1,200$$ Answer: Autonomous consumption ($\bar{C}$) is ₹1,200. उत्तर: Autonomous consumption ($ar{C}$) ₹1,200 है।
Q3. Explain the meaning of 'Inflationary Gap'. Show it on a diagram. CBSE 2023
The Inflationary Gap is the excess of Aggregate Demand ($AD$) over Aggregate Supply ($AS$) corresponding to the full employment level of national income [NCERT p.65]. Inflationary Gap (स्फीति अंतराल) full employment level पर planned Aggregate Demand ($AD$) का कुल Aggregate Supply ($AS$) से अधिक होना है [NCERT p.65]।

Key Features
1. It measures the size of excess demand in the economy.
2. Since real output cannot increase beyond the full employment level, this gap leads to rise in general price level (inflation) without any increase in output or employment [NCERT p.65].
3. In a Keynesian cross diagram, it is represented as the vertical distance between the actual AD curve (which lies above) and the full employment AD curve (where it intersects the 45-degree line).Keynesian cross
Q4. If MPC changes from 0.8 to 0.6, what will be the effect on the value of the investment multiplier? CBSE 2022
The investment multiplier ($k$) is directly related to MPC and is calculated as: Investment multiplier ($k$) का MPC से सीधा संबंध होता है: $$k = \frac{1}{1 - MPC}$$ Case 1: When MPC = 0.8स्थिति 1: जब MPC = 0.8
$$k_1 = \frac{1}{1 - 0.8} = \frac{1}{0.2} = 5$$ Case 2: When MPC = 0.6स्थिति 2: जब MPC = 0.6
$$k_2 = \frac{1}{1 - 0.6} = \frac{1}{0.4} = 2.5$$ Conclusion: A decrease in MPC from 0.8 to 0.6 reduces the value of the investment multiplier from 5 to 2.5. This happens because people spend a smaller fraction of their additional income, leading to smaller successive rounds of income expansion [NCERT p.62].
Q5. Explain the role of 'Margin Requirements' in controlling deficient demand in an economy. CBSE 2022
Margin Requirement is a qualitative instrument of monetary policy. It refers to the difference between the market value of security offered for a loan and the value of the loan granted.

Role in controlling Deficient DemandDeficient Demand
1. During deficient demand (deflationary gap), the Central Bank reduces the margin requirements.
2. For example, if the margin is reduced from 30% to 10%, a borrower offering security worth ₹1 Lakh can now get a loan of ₹90,000 instead of ₹70,000.
3. This increases the borrowing capacity of individuals and firms, expanding credit availability in the market.
4. Higher credit raising capacity leads to an increase in Aggregate Demand, helping to correct the deficient demand.
Q6. In an economy, the consumption function is $C = 100 + 0.5Y$ and investment is autonomous and equal to ₹1,000. Calculate: (a) Equilibrium level of income, (b) Consumption at equilibrium level. CBSE 2021
Given: $C = 100 + 0.5Y$, Autonomous Investment ($I$) = ₹1,000. दिया गया है: $C = 100 + 0.5Y$, Autonomous Investment ($I$) = ₹1,000।

(a) Equilibrium level of income ($Y$)(a) Equilibrium level of income ($Y$):
$$Y = C + I$$ $$Y = 100 + 0.5Y + 1000$$ $$Y - 0.5Y = 1100$$ $$0.5Y = 1100 \Rightarrow Y = \frac{1100}{0.5} = ₹2,200$$ (b) Consumption at equilibrium level ($C$)(b) Consumption at equilibrium level ($C$):
$$C = 100 + 0.5Y$$ $$C = 100 + 0.5(2200) = 100 + 1100 = ₹1,200$$ Answer: (a) Equilibrium income = ₹2,200, (b) Consumption = ₹1,200. (Savings $S = Y - C = 2200 - 1200 = ₹1,000 = I$). उत्तर: (a) Equilibrium income = ₹2,200, (b) Consumption = ₹1,200 (बचत $S = Y - C = 2200 - 1200 = ₹1,000 = I$)।
Q7. Explain the 'Government Expenditure' fiscal measure to correct deficient demand. CBSE 2020
Government Expenditure (G) is a key component of Aggregate Demand in a three-sector model ($AD = C + I + G$). Government Expenditure (G) (सरकारी खर्च) three-sector model में Aggregate Demand का एक महत्वपूर्ण हिस्सा है ($AD = C + I + G$)।

Role in correcting Deficient DemandDeficient Demand
1. During deficient demand (recession), the government increases its expenditure on public utility projects like constructing highways, canals, schools, and hospitals.
2. This direct injection of funds increases the income of contractors, suppliers, and workers engaged in these projects.
3. According to the multiplier effect, this initial increase in income leads to a multiple-times expansion of consumption spending and aggregate demand.
4. This shifts the AD curve upward, restoring the economy to full employment equilibrium and eliminating the deflationary gap.
Q8. Distinguish between 'Average Propensity to Save' (APS) and 'Marginal Propensity to Save' (MPS). Can the value of APS be negative? CBSE 2020
The differences between APS and MPS are: APS
  • APSAPS: It is the ratio of total savings ($S$) to total national income ($Y$) at a particular point ($APS = S/Y$).
  • MPSMPS: It is the ratio of change in savings ($\Delta S$) to the change in income ($\Delta Y$) ($MPS = \Delta S / \Delta Y$) [NCERT p.55].
Can APS be negative?
Yes, the value of APS can be negative at very low levels of income. When national income is very low, consumption expenditure exceeds income ($C > Y$), leading to dissavings (withdrawing past savings). In such cases, savings are negative, making APS negative ($APS = S/Y < 0$). For example, if $Y = ₹100$ and $C = ₹120$, then $S = -₹20$, and $APS = -20/100 = -0.2$.
Q9. Calculate the value of the multiplier if: (a) MPS = 0.20, (b) MPC = 0.90. CBSE 2020
The multiplier ($k$) can be calculated using MPS or MPC: Multiplier ($k$)

(a) When MPS = 0.20(a) जब MPS = 0.20:
$$k = \frac{1}{MPS} = \frac{1}{0.20} = 5$$ (b) When MPC = 0.90(b) जब MPC = 0.90:
$$k = \frac{1}{1 - MPC} = \frac{1}{1 - 0.90} = \frac{1}{0.10} = 10$$ Answer: (a) Multiplier = 5, (b) Multiplier = 10. उत्तर: (a) Multiplier = 5, (b) Multiplier = 10।
