Think of the Balance of Payments like a family diary. One page records daily income and expenses (buying groceries from outside, working a job, receiving gifts). This is the Current Account. The other page records changes in wealth and debt (buying a shop, taking a bank loan, selling old jewelry). This is the Capital Account. Every single rupee entering or leaving the house is tracked here. An open economy is one which interacts with other countries through output and financial channels [NCERT p.85]. The systematic record of all these economic transactions between the residents of a country and the rest of the world for a given year is known as the Balance of Payments (BoP) [NCERT p.86]. एक खुली अर्थव्यवस्था (open economy) वह है जो बाहरी देशों के साथ वस्तुओं, सेवाओं और वित्तीय परिसंपत्तियों का लेन-देन करती है [NCERT p.85]। एक वित्तीय वर्ष में देश के निवासियों और शेष विश्व के बीच होने वाले सभी आर्थिक लेन-देनों के व्यवस्थित रिकॉर्ड को ही Balance of Payments (BoP) कहते हैं [NCERT p.86]

6.1.1 Current Account 6.1.1 चालू खाता (Current Account)

The Current Account records trade in goods and services, and transfer payments [NCERT p.86]: Current Account के अंतर्गत वस्तुओं और सेवाओं का व्यापार तथा हस्तांतरण भुगतान (transfer payments) दर्ज किए जाते हैं [NCERT p.86]:

  1. Trade in Goods (Visible Trade): Exports and imports of physical items (machinery, tea, crude oil). The difference between the value of exports and imports of goods is called the Balance of Trade (BOT) [NCERT p.87]. वस्तुओं का व्यापार (Visible Trade): भौतिक वस्तुओं का आयात-निर्यात (जैसे मशीनरी, चाय, कच्चा तेल)। वस्तुओं के निर्यात और आयात के अंतर को Balance of Trade (BOT) या व्यापार संतुलन कहते हैं [NCERT p.87]
  2. Current Account Balance: It is the sum of Net Trade Balance and Net Invisibles. If receipts exceed payments, it is a Current Account Surplus; if payments exceed receipts, it is a Current Account Deficit (CAD) [NCERT p.87]. 6.1.2 Capital Account 6.1.2 पूंजी खाता (Capital Account)

The Capital Account records all international transactions of assets [NCERT p.88]. An asset is any form in which wealth can be held (money, bonds, shares, land, factories). It includes: Capital Account अंतर्राष्ट्रीय स्तर पर होने वाले परिसंपत्तियों (assets) के सभी लेन-देनों को दर्ज करता है [NCERT p.88]। परिसंपत्ति वह रूप है जिसमें संपत्ति को संचित किया जा सके (जैसे मुद्रा, बॉन्ड, शेयर, भूमि, फैक्ट्रियां)। इसमें शामिल हैं:

Crucial Sign Rule: Any transaction that causes foreign exchange to flow out of India (such as an Indian buying a UK company) is recorded as a debit item (negative). 6.1.3 Balance of Payments Surplus and Deficit 6.1.3 भुगतान संतुलन में बचत और घाटा (BoP Surplus and Deficit)

BOP transactions are split into two categories depending on their economic motive [NCERT p.89]: BOP के लेन-देनों को उनके आर्थिक उद्देश्य के आधार पर दो भागों में बांटा जाता है [NCERT p.89]:

Official Reserve Transactions: When a country has a net BoP deficit, the Reserve Bank of India sells foreign exchange reserves (official reserve sale) to bridge the gap. A decrease in official reserves reflects a BoP deficit, while an increase reflects a BoP surplus [NCERT p.89]. Under a fixed exchange rate system, these transactions are critical to maintain the pegged exchange rate. Official Reserve Transactions: जब देश का BoP घाटे में होता है, तो Reserve Bank of India विदेशी मुद्रा भंडार बेचता है (official reserve sale) ताकि अंतर पाटा जा सके। Official reserves में कमी BoP deficit को दर्शाती है, जबकि reserves में वृद्धि BoP surplus को दर्शाती है [NCERT p.89]। निश्चित विनिमय दर प्रणाली में ये लेनदेन दर को बनाए रखने के लिए बहुत महत्वपूर्ण होते हैं।

Under the IMF's 6th Edition Balance of Payments Manual (BPM6), BoP is divided into three accounts: Current Account, Financial Account, and Capital Account [NCERT p.90]. Most asset trades (shares, bonds, FDI) are moved to the Financial Account. The RBI has adapted this format, but continues to publish old-format data as well. Common Mistake #1

Confusing Balance of Trade (BOT) with Current Account Balance. Balance of Trade (BOT) और Current Account Balance को एक ही समझना।

Imagine going to a global bazaar. You have Rupees but the sellers only accept US Dollars. The price you pay in Rupees to get 1 Dollar is the exchange rate. If there is high demand for American goods, everyone rushes to buy Dollars, making the Dollar more expensive (Rupee depreciates). The price of one currency in terms of another is called the foreign exchange rate [NCERT p.91]. 6.2.2 Determination of the Exchange Rate 6.2.2 विनिमय दर का निर्धारण

There are three main systems used by countries to determine exchange rates [NCERT p.92]: देशों द्वारा विनिमय दर निर्धारित करने के लिए तीन प्रमुख प्रणालियाँ अपनाई जाती हैं [NCERT p.92]:

1. Flexible (Floating) Exchange Rate System 1. लचीली (Flexible/Floating) विनिमय दर प्रणाली

The exchange rate is determined solely by the market forces of demand and supply of foreign exchange, without central bank intervention [NCERT p.92]. यह दर बिना किसी केंद्रीय बैंक के हस्तक्षेप के, विदेशी मुद्रा की बाजार माँग और आपूर्ति की ताकतों द्वारा निर्धारित होती है [NCERT p.92]

Exchange Rates in the Long Run: Purchasing Power Parity (PPP)

According to PPP theory, in the absence of trade barriers, exchange rates adjust so that the same product costs the same across countries [NCERT p.93-94]. For example, if a shirt costs $8 in the US and Rs. 400 in India, the PPP exchange rate is $e = \frac{400}{8} = \text{Rs. } 50/\$$ [NCERT p.94]. If price inflation in India rises by 20% (to Rs. 480) and in US by 50% ($12), the new exchange rate must be $e = \frac{480}{12} = \text{Rs. } 40/\$$ [NCERT p.94]. Fact: Appreciation makes domestic currency stronger, meaning foreign buyers must pay more of their currency to buy our goods. Thus, exports become costlier and imports cheaper. Imagine pouring water into a bucket (autonomous spending). Some water stays inside (consumed domestically), but there's a leak at the bottom (savings). In an open economy, there is a second leak: imports. In an open economy, exports ($X$) represent an injection (additional demand for domestic goods from foreigners) while imports ($M$) represent a leakage (domestic demand escaping to foreign markets) [NCERT p.97]. A Current Account Deficit (CAD) is not necessarily a cause for alarm if:
- It is used to import capital goods and technology that increase future productive capacity and economic growth. This allows the country to pay back foreign loans easily in the future.
- It is financed by stable, long-term capital inflows like Foreign Direct Investment (FDI).
However, it becomes alarming if:
- The deficit is used to finance consumption rather than investment.
- It is financed by volatile, short-term debt or portfolio capital that can flee the country quickly (capital flight), risking a currency crisis.

Historically, countries have adopted various arrangements to ensure exchange rate stability:
1. Gold Standard (1870-1914): Currencies were pegged to gold. It provided high stability but was rigid and limited monetary policy independence.
2. Bretton Woods System (1944-1971): Currencies were pegged to the US Dollar at a fixed rate, and the Dollar was pegged to gold. It allowed periodic adjustability (devaluation/revaluation) under IMF supervision.
3. Managed Floating / Pegged Regimes (Modern): Countries peg their currencies to a basket of major currencies (currency board) or manage the float through active central bank interventions to avoid excessive shocks.
